AI Enthusiasm, Market Fragility, and the Case for Quality

Q3 2026 Market Review

In our Q3 2026 Commentary, we address the main drivers behind market performance and macroeconomic developments, through four investor questions shaping today’s landscape.

1. Why is this time not different?

History rarely repeats exactly, but capital spending booms have often followed a similar pattern of optimism, expanding investment, and increasing leverage. Today’s AI buildout has unique characteristics, yet many of the dynamics common to prior investment cycles remain present.

2. When is quality going to start outperforming?

Quality showed signs of recovery during periods of market volatility, particularly when concerns emerged around the foundations of the AI trade. However market enthusiasm has continued to favor AI and cyclical themes and what could eventually shift investor attention back toward quality.

3. Given strong balance sheets, cash flow generation, and generally healthy fundamentals, what is preventing broader investor interest in quality small caps?

Investor attention remained focused on energy, shipping, and AI-related opportunities, where expectations for growth were highest. Companies benefiting from these themes generally attracted more interest than businesses delivering steady but less dramatic earnings growth.

4. How healthy is the consumer today? What are the key indicators investors should be monitoring?

Today’s consumer is still spending, but is also careful with every dollar, with retailers noting that customers are putting fewer items in baskets and trading down more to private label. While purchasing power remains under pressure, employment, consumer credit trends, and wage growth remain important indicators to monitor.

You can explore these themes further in Episode 324 of our stock market podcast, Kaynecast.
